MACD: momentum from two averages, and why it lags

After this lesson you can explain how MACD's line, signal line and histogram are built from the 12, 26 and 9 settings, read crosses and the zero line, and recognise when MACD is too late to be useful.

The story

Kashif, an office clerk in Rawalpindi, learned one rule from a video: buy when the MACD line crosses above the signal line, sell when it crosses below. Over the next two months BNB moved sideways, and he followed the rule six times. Two trades made money; four lost. After fees, he was Rs 4,400 down on the Rs 100,000 he used for each trade. The rule was not fake. It belongs to trending markets, and Kashif was using it in a market that was going nowhere.

How MACD is built

MACD stands for Moving Average Convergence Divergence. The standard setting is 12, 26, 9. The MACD line = EMA 12 - EMA 26. When the faster average is above the slower one, the MACD line is positive: short-term momentum is stronger than medium-term momentum. The signal line is a 9-period EMA of the MACD line itself. The histogram = MACD line - signal line, drawn as bars around zero.

So MACD is the gap between two averages, then averaged again. That makes it smooth and easy to read, and it also makes it late. By the time the lines cross, a good part of the move has usually happened. MACD does not see the future; it summarises the recent past in a tidy form.

  • MACD line above zero: EMA 12 above EMA 26, upward momentum.
  • MACD line crossing above the signal line: momentum is turning up.
  • Histogram shrinking while still positive: upward momentum is slowing.
  • Values are in price units, so the MACD of BTC cannot be compared with the MACD of XRP.

Reading MACD in context

In a clear trend, MACD is helpful. Crosses in the direction of the trend, especially near the zero line, often line up with pullbacks ending. A shrinking histogram warns that momentum is fading before the lines cross, which gives a little more time. Divergence works as with RSI: price makes a new high while MACD makes a lower high. It is a warning to watch, not an order to act.

In a range, MACD crosses back and forth around zero. Each cross looks like a fresh start and each arrives late. This is where most MACD losses come from. Before using any cross, ask the question from Lesson 15: is there a trend at all? Check the 200-day average and the swing structure first, and let MACD answer only the smaller question of timing.

A simple way to use it

Keep MACD in a supporting role. Decide the trend from structure and the 200-day. Decide the location from support and resistance. Then use MACD for one job only: is momentum turning back in the direction of the trend? A cross that agrees with trend and location adds a little weight. A cross that disagrees with both deserves no weight at all.

The numbers

Worked example: MACD values and the cost of whipsaws

Suppose on BNB the EMA 12 is $610 and the EMA 26 is $604. MACD line = $6. If the signal line is $4.50, histogram = $6 - $4.50 = $1.50. Next day the MACD line is $5.60 and the signal line $4.70: histogram falls to $0.90. Momentum is still positive but slowing.

Kashif's six trades of Rs 100,000 each, before fees: +2.5%, -1.8%, -1.2%, -2.0%, +0.8%, -1.5%. Total = -3.2%, or -Rs 3,200. Fees at 0.1% per side = 0.2% per round trip x 6 = 1.2%, or Rs 1,200. Net result: -Rs 4,400 from following crosses in a sideways market.

The Islamic lens

Quran 2:188 forbids consuming one another's wealth unjustly. Many paid courses and channels sell 'MACD strategies' by showing only the crosses that worked, cutting out the whipsaws and the fees. Charging people for a picture you know is incomplete takes their money through deception. The same standard applies to you: when you test a rule, count every trade, including the ugly ones. A method judged on its best screenshots is not a method; it is an advertisement.

The trap

Trading every MACD cross without first asking whether the market is trending. In ranges, crosses come quickly in both directions, each one late and each one paying fees. The losses are small, which is why people ignore them, until a month of small losses adds up to more than a good trade could earn.

Open the BTC daily chart with MACD. Scroll back one year and mark every cross of the MACD line and the signal line. Split the crosses into two groups: during clear trends and during sideways periods. For each group, note how far price moved in the 20 days after the cross. Write down which group you would trust, and why.
